The 540D is not "upscaling". It is putting out a 480p (non-interlaced) signal only. Your 720p display may be capable of doing scaling on that incoming signal: have a look through its manual.

Yes, upscaling is somewhat more involved than you have written. There are excellent resources on the whole subject of a/v: check out AVS Forum for starters.

What make and model of display do you have?
